This came up recently in my last game and I wasn't sure how to handle it.
There was a chaos warrior unit that had been whittled down to three guys, a champion, and the battle standard bearer.
I got spirit of the forge off and landed seven hits on the unit. This is where the confusion starts. I know that since there are less than five rank and file models, the champion and character can be hurt somehow. I am unsure on exactly how this works though. The way we played it was I got to allocate the wounds to the unit. I put one on each of the warriors and the champion, and three wounds on the BSB.
This ended up wiping out the unit.

What is the proper way to handle a situation like that?

You spread the wounds evenly.

So in case of a unit with 5 models (3 rnf + champ + bsb) and 7 hits you hit everyone once and randomise the two remaining hits among everyone.
They could both hit the bsb like the way you did it, but any hits that can't be spread evenly are to be randomised.
7th edition army book:
Games Played: 213
Games Won: 114 (54%)
Games Drawn: 33 (15%)
Games Lost: 66 (31%)

8th Edition army book W/D/L:
Druchii: 36/4/16

As Dalamar said, and I would add, in your case:

1 hit on each model plus 2 that you randomize like this:

[W][W][W][C][BSB]

[1] [2] [3] [4] [5]

Reroll the 6 when randomizing, till all hits are allocated.
